Solution

A business cycle is the natural rise and fall of economic growth that occurs over time. The cycle is a useful tool for analyzing the economy. It can also help in forecasting where the economy is headed. The business cycle’s four stages are expansion, peak, contraction, and trough.

  1. Expansion: This is the phase where the economy is growing, businesses are hiring, and consumers are spending. During this phase, there is an increase in production and employment rates. The economy hits an inflationary period and there is a steady increase in the gross domestic product (GDP).

  2. Peak: This is the highest point of the business cycle. The rate of growth slows down and reaches its maximum point. The economy is producing at maximum capacity. Inflation is likely to increase during this phase due to high levels of consumer spending.

  3. Contraction: This is the phase where the economy starts to decline after hitting the peak. Businesses start to cut back their workforce, leading to a decrease in available jobs and an increase in unemployment. The GDP decreases during the contraction phase.

  4. Trough: This is the lowest phase of the business cycle. The economy is in a downturn, consumers are spending less, and businesses are not producing as much. The rate of unemployment is high and the GDP is at its lowest.

These four phases repeat over time, but there is no set pattern for how long each phase will last. Some business cycles can last for years, while others can be over in a few months. Economists use indicators such as employment rates, GDP, and the price of goods to identify which phase of the business cycle the economy is currently in.
